Do I have to choose a folder?

No. It works without one and keeps your work inside Chrome. Choosing a folder is what gives you automatic backups, the statement inbox and an easy move to a new computer.

Does this back up my Tally data too?

No. It backs up your work in the extension: imported entries, ledger choices, settings and posting log. Keep backing up Tally itself the way you do today.
